  • What is High Watermark?

The high watermark is a feature commonly used in hedge fund fee structures to ensure that fund managers are compensated fairly for positive performance and to protect investors from being charged multiple performance fees for recovering past losses.
    This is how it works:

    - Definition: The high watermark is the highest value that a fund has achieved in terms of its net asset value (NAV) or another performance benchmark.

    - Implications for Fees: If the fund's value falls below the high watermark, the manager must bring the value back above this level before earning additional performance fees.

    [Example]

    - Initial Value: A fund starts with a NAV of $1,000.

    - Growth: The NAV grows to $1,200, and the manager earns performance fees based on the $200 gain.

    - Decline: The NAV drops to $900.

    - Recovery: The NAV rises to $1,100.

The manager does not earn performance fees because the fund has not surpassed its high watermark of $1,200.

    - Further Growth: When the NAV exceeds $1,200, performance fees are calculated only on the gains above that level.

    [Purpose]

    - Investor Protection: Ensures managers are incentivized to recover losses before earning additional performance fees.

    - Fairness: Prevents double-dipping on fees during recovery periods.

This structure aligns the interests of fund managers with investors, encouraging sustained positive performance.
